one possibility is the seals in the lower unit have failed, water got in rusted the gears, and now the rusty oil has been expelled as an emulsion that looks like grease.

Hi, after using my 3hp 2 stroke yamaha engine during the weekend, I noticed a lot of grease had sprayed out of the motor and the shaft was very hot, also on the outside of the shaft there was a lot of residual grease. The grease was light brown in colour, I do not know what colour it should have been. Does anyone have an idea how serious this problem is or what might have caused it?

The "shaft" does get hot .. its got hot exhaust gas inside it [links]

It normal for two strokes to "leak" a bit of partly burnt oil from the exhaust but its usually black .. dark anyway and smells burnt here

An overflowing main tank sometimes results from someone twisting or incorrectly installing the rubber cap on the float assembly and screen element. The tubular screen has an offset nipple that fits into the bottom oil-outlet going to the metering pump, and can bind the float if moved out of place. The arrow marks on the cap and tank should be aligned. here

Common symptoms of trouble with Yamaha precision bend include a lack of oil transfer, overfilling of the main tank, and oil leaks while the outboard is tilted. Most of the time, these problems are due to operator error and are not the components fault.

Leaving the key on by mistake can also cause overflow problems. As the battery run drops below 9.5 volts, the oil-controller electronics go off line, and a ground path is formed which starts the electric pump turning very slowly. Eventually, the main oil tank overfills and spews excess oil out a vent tube into the air silencer box. more

Non-transfer of oil to the engine-mounted main tank can be as simple a problem as a neglected filter. Moisture gets into the remote tank from spray, rain, condensation, or from being located in the bilge where it can be splashed or submerged. The water forms a sticky emulsion in the bottom of the tank and plugs up the fine screen in the filter element.

While the outboard is tilted, a leaking rubber cap on the main tank can result from improper assembly or from twisting out of place. A plastic tie-wrap snugged around the rubber lip usually cures the leak. The clear sight tube on the bottom of the tank can become brittle with age, and oil may seep between it and the nipple. Replace the tube if it feels stiff, and secure it with a tie-wrap.

fasf forward a couple weeks later and I launched the boat, fired it up, and it didnt take long to see that I had oil leaking from the motor. Motor seemed to run just fine, but there was a milky, foamy mix coming from below the cowing and top of the shaft. here

Ive owned a 2008 90tlr two stroke for a year and a half and figured it would be a good idea to change water pump. I ordered the Yamaha kit and watched some videos and it seemed fairly straightforward.
I should mention that the motor had been running great up to this point
i removed the lower unit, and replaced the water pump and seals just as videos showed. I noticed that the damper seal and damper seal ledge were so worn and corroded that there was hardly much of either remaining. I pulled both parts out and cleaned the area really well, and forgot to replace when reinstalling the LU.
I also figured this was a good time to change lower unit lube, so i drained and pumped in new Yamaha lube.

I figured it was a leak from the oil tank, but upon inspection, I didnt notice any oil under the cowling. more

When all out back together, I attached muffs and ran motor and all seemed well

Could I be leaking lower unit oil from that high up? Does the missing damper seal have something to do with it?

I covered this in one of your other two postings on the same subject. There is no gasket there. . If you want to heliarc the midsection to the gear housing, go ahead, but there is no gasket!

Hooty

Should there be a gasket between the gear case and mid section. If not, would it hurt installing one with gasket maker (SILICONE) [links]
